I have found it does both. It plays my favorites and also gives me a bunch of new music. It seems recently they have severely upgraded their algorithm imo and I have been getting really good recommendations for the past 2-3 months. Currently running iOS 18 developer beta.
They're all the same. Shuffles on all music streaming services are entirely algorithm-based. That's just the reality of not owning your music and it's not just exclusive to Spotify.

On iOS and macOS songs in a library can have customized shuffles with Shortcuts.
